What is FOREX?

FOREX stands for the FOReign EXchange market, which is an international financial market where currencies are traded. The foreign exchange market began in the 1970s and is now the largest financial market in the world, with an average daily turnover of US$1.9 trillion. That’s thirty times the amount of daily activity on all of the US stock exchanges.

Each Forex trade involves simultaneously buying one currency and selling another. For example, if you think that the Euro will rise relative to the dollar, you would place a Euro/Dollar trade. The forex system would then buy the Euro and sell an equivalent amount of the Dollar. Then, when you want to close your position, you would place a Dollar/Euro trade. This would buy the Dollar and sell the Euro. If the Euro had risen against the Dollar, you would make a profit, but if it had fallen relative to the Dollar you would make a loss.

What currencies are traded?

Most of the world’s currencies are available to trade, but the majority of market action involves a group of major currencies, including the US Dollar, the Euro, the Yen, the Swiss Franc and Sterling.

Where is the Forex market located?

Unlike most financial markets around the world, Forex is not centralized on an exchange. Instead it operates on a basis known as the interbank market or Over the Counter (OTC). As each Forex trade involves two reciprocal trades (buy one currency and sell another), these are conducted electronically with any broker who is willing to accept the trade.

Who can trade in the Forex market?

Traditionally, access to currency trading was restricted to banking organisations, including central banks, commercial banks and investment banks. That’s the reason it operates on a system known as the interbank market.

However, the number of non bank participants in the Forex market, which includes multinational companies, money managers, money brokers and private speculators, is growing rapidly. And thanks to the relatively small amount of capital required to open a trading account (often $500) Forex is opening up to more and more people all the time. If you’re over 18, have internet access the enough money to open a trading account, the world of Forex is open to you.

When is the Forex market open for trading?

As Forex doesn’t exist within a traditional exchange, it’s the only 24 hour financial market in the world. Forex trading begins every day in Sydney and then moves around the globe as the major international financial markets in Tokyo, London and New York open.

In other words, there are always traders somewhere in the world who are actively trading foreign currencies. This means you can make trades and respond to major social, economic and political events day or night. However, there is a short rest period from close of trading on the American financial market on Friday until trading begins in Australia on Monday morning. However, due to the time differences around the globe, this period only lasts for approximately 48 hours.

What is a trading margin?

Forex trades are made in lots of $100,000. If you had to provide that amount of money to cover your position before you could trade, the market would once again be restricted to banks and other institutional investors. So brokers have established the principle of margin trading. In effect they allow people to trade $100,000 blocks of currency if they can provide an element of security against potential losses.

For example, they may allow people to trade on a margin of 1% (in comparison, traditional stock brokers often require a 50% margin). This means that they can trade $100,000 blocks, provided their account contains at least $100,000 x 1% = $1000. One thousand dollars will protect the broker against any potential losses that their client makes (currency values rarely fluctuate by more than 1% in a single day). If a client’s account is reduced by losses (i.e. reducing the broker’s security below acceptable levels), the broker will close all trades and require an additional deposit before further trades can be made.

Trading margin allows people to control vast amounts of currency wiith relatively small amounts of capital (often 50, 100 or even 200 times the amount of capital that they have invested). This can lead to massive gains, but increases the risk of losing most or all of your investment capital.

How much does it cost?

Thanks to the trading margin offered by most Forex brokers, it’s possible to open an account and get started trading with a relatively small amount of capital.

Forex trades are made in lots of $100,000. However, most Forexs brokes will provide you with a leverage ratio of up to 100:1, which means that you have the ability to control a $100,000 trade with as little as $1000 in your account. Some brokers will provide leverage of 200:1 or even 400:1, which allows you to start with as little as $500 or $250 in your account.

However, please remember that although greater leverage allows you to maximize your profit potential, it also increases the risk factor. The higher the leverage ratio, the smaller trading fluctuation that will be required to wipe out your trading capital. So choose the amount of leverage that you use wisely.
For new traders, it may be safer to begin with leverage of 20:1 or 50:1. This will increase the amount that you need to open an account, but it will reduce the risk of seeing all your trading capital disappear due to a small shift in the value of a currency.

Ever watch the news and see the ending FOREX trades of the currency markets? They’re usually based on how individual currencies traded against the dollar. FOREX is the abbreviation for the Foreign Exchange market. FOREX is a market where the value of individual currencies from all over the world are traded. The currency market today began in the 1970s as currencies that were historically tied to the gold standard, or the price of gold, were decoupled and allowed to float.

So instead of a dollar having a gold based value, it’s value is now determined by the other currencies in the world. FOREX can be an investors paradise as it’s as close to a free trading market as you can get. Almost anyone can invest in FOREX because it’s simply the trading of 1 currency for another.

So how does this work? Let’s say that you believe the United States market is going to be suffering from inflation. That is, the value of the dollar, over the next year or so is going to go down….and all 100 dollars of your savings is in US dollars.
One way to trade the FOREX would be to trade your savings in dollars for a currency you believe will be more valuable or stable like the EURO as an example. For this example, let’s say one dollar is worth 2 Euros and remember this is an example only. So the trade is 100 US dollars for 200 European EUROS.

Next, let’s say your right and inflation does hit the US hard and the value of the dollar drops by 10%. Be aware that when talking about currency we’re talking not about the number of dollars and other currencies but the value of those currencies. That is, what it can buy or it’s actual worth.
So in our example, if you kept your savings in US dollars it would now be worth only 90% of the value it held last year. Because you have your savings in EUROS however and that market has remained stable, the VALUE of your savings has been protected. The reason is that the FOREX trading markets will adjust the value of the dollar because of the inflation and raise the value of the Euro appropriately. So in this example, a US dollar would be worth about 1.8 Euros.

To complete the example, your savings of 200 EUROS could be traded back into US dollars. Because of the inflation however and the value of the dollar went down so you can now trade your 200 EUROS for about 110 US dollars.

Almost anyone can invest in FOREX, and there are strategies for investors who look for long term and short term gains. For those of you who are interested in forex trading, the very first stop is to get some good training and understand the markets. Unlike the private markets where stocks, bonds and commodities are traded, FOREX is currency which belongs to the individual governments. Currency manipulations by governments is not uncommon, while decisions they make can dramatically change the value of their underlying currency.

While many people and currency dealers can make it sound easy, the only thing easy in making any investment is losing your money. It’s important to remember that currency dealers make their money through commissions and usually not on the investment they’re selling. The example we used above, although very simplistic, had a number of risk factors and additional costs we didn’t consider. Things like trading costs, and the assumption that one government held their currency completely stable, which is not usual, while another did not.

Many people involved with FOREX say a lot of money can be made trading currency. They’re correct of course, but you can also lose a lot of money also. So get training, learn the markets and trade smart.

MARGIN. Trading on margin means that you can buy or sell assets greater than the value of your account. You may be able to trade on margin in other investment accounts, but nothing like you can do in the FOREX market. Because currency exchange rates generally only fluctuate 1-2% daily, you can leverage your investment dollar for greater returns. The most common margin is 50:1, but you can find some trading accounts that will up to 200:1 margin. For example, if your risk capital is $10,000, you could control $500,000 to $1,000,000 in currency contracts. This type of leverage gives you the potential to make profits very quickly, but you can also lose your money just as fast. It is recommended to have a disciplined investment plan that does not put all of your capital at risk and is followed by stop losses to protect your returns.

PROFIT POTENTIAL. You do not need a large amount of investment capital to get started in this market. However, it is suggested that whatever capital you begin with is money that you can afford to lose. With FOREX mini-accounts, you can get started for as little as $300. With some discipline and a proven trading plan, you could realistically turn your $300 investment into thousands of dollars within a few weeks or few months. Without a trading plan, you could be out of the market within days.

PAPER TRADING. Most investment companies will set you up with a free paper trading account so you can practice your trading plan for 60 to 90 days before you begin actual trading. It is much better to lose money on paper that it is suffer a real loss to your own pocketbook. Once you have proven your trading plan you can open up a margin account and begin actual trading. FOREX is often traded without commissions (the profits are in the spread), making it an attractive investment opportunity for those who want to trade on a more frequent basis.

As you can see, the risks or disadvantages perceived in other markets actually become the profits and advantages of the FOREX market. As always, with any investment, one should proceed with caution, having an established trading plan and risking only money that they can afford to lose.

Because of the fact that these centres are all over the world, foreign exchange traders can execute transactions 24 hours a day. The market only closes on the weekends.

THE MAIN PLAYERS’ IN THE FOREX MARKET

The five broad categories of participants are: consumers, businesses, investors, speculators, commercial banks, investment banks and central banks.

Consumers, including visitors of countries, tourists and immigrants, do need to exchange currencies when they travel so that they can buy local goods and services. These participants do not have the power to set prices. They just buy and sell according to the prevailing exchange rate. They make up a significant proportion of the volume being traded in the market.

Businesses that import and export goods and services need to exchange currencies to receive or make payments for goods they may have bought or services they may have rendered.

Investors and speculators require currencies to buy and sell investment instruments such as shares, bonds, bank deposits or real estate.

Large commercial and investment banks are the price makers’. They are the ones who buy and sell currencies at the bid-and-offer exchange rates that they declare through their foreign exchange dealers.

Commercial banks deal with customers on one hand, and with the Interbank or other banks, on the other hand. They profit by utilizing the bid-and-offer spread. The bid price is the exchange rate that the buyer is willing to buy and the offer price is the exchange rate at which the seller is willing to sell. The difference is called the bid-offer spread. They also make profits from speculating about whether the exchange rate will rise or fall.

Central banks participate in the foreign exchange market in their effective duty as banks for their particular government. They trade currencies not for the intention of making profits but rather to facilitate government monetary policies and to help smoothen out the fluctuation of the value of their economy’s currency.

Major and Minor Currencies
The seven most frequently traded currencies (USD, EUR, JPY, GBP, CHF, CAD, and AUD) are called the major currencies. All other currencies are referred to as minor currencies. Do not worry about the minor currencies, they are for professionals only. Actually, on this site we will only be covering what we call the Fab Five (USD, EUR, JPY, GBP, and CHF). These pairs are the most liquid and are the only currencies we actually trade.

Cross Currency
A cross currency is any pair in which neither currency is the U.S. dollar. These pairs exhibit erratic price behavior since the trader has, in effect, initiated two USD trades. For example, initiating a long (buy) EUR/GBP is equivalent to buying a EUR/USD currency pair and selling a GBP/USD. Cross currency pairs frequently carry a higher transaction cost. The three most frequently traded cross rates are EUR/JPY, GBP/EUR, and GBP/JPY.

Base Currency
The base currency is the first currency in any currency pair. It shows how much the base currency is worth as measured against the second currency. For example, if the USD/CHF rate equals 1.6350, then one USD is worth CHF 1.6350. In the Forex markets, the U.S. dollar is normally considered the base currency for quotes, meaning that quotes are expressed as a unit of $1 USD per the other currency quoted in the pair. The primary exceptions to this rule are the British pound, the Euro, and the Australian dollar.

Quote Currency
The quote currency is the second currency in any currency pair. This is frequently called the pip currency and any unrealized profit or loss is expressed in this currency.

Bid Price
The bid is the price at which the market is prepared to buy a specific currency pair in the Forex market. At this price, the trader can sell the base currency. It is shown on the left side of the quotation.

For example, in the quote EUR/USD 1.2812/15, the bid price is 1.2812. This means you can sell on U.S. dollar for 1.2812 Euros.

Ask Price
The ask is the price at which the market is prepared to sell a specific currency pair in the Forex market. At this price, you can buy the base currency. It is shown on the right side of the quotation.

For example, in the quote EUR/USD 1.2812/15, the ask price is 1.2815. This means you can buy one U.S. dollar for 1.2815 Euros. The ask price is also called the offer price.

Bid/Ask Spread
The spread is the difference between the bid and ask price. The big figure quote is the dealer expression referring to the first few digits of an exchange rate. These digits are often omitted in dealer quotes. For example, the USD/JPY rate might be 118.30/118.34, but would be quoted verbally without the first three digits as 30/34.

Quote Convention
Exchange rates in the Forex market are expressed using the following format:

Base currency / Quote currency Bid / Ask

Transaction Cost
The critical characteristic of the bid/ask spread is that it is also the transaction cost for a round-turn trade. Round-turn means both a buy (or sell) trade and offsetting sell (or buy) trade of the same size in the same currency pair. In the case of the EUR/USD rate of 1.2812/15, the transaction cost is three pips.

The formula for calculating the transaction cost is:

Transaction cost = Ask Price Bid Price

Pip
A pip is the smallest unit of price for any currency. Nearly all currency pairs consist of five significant digits and most pairs have the decimal point immediately after the first digit, that is, EUR/USD equals 1.2538. In this instance, a single pip equals the smallest change in the fourth decimal place, that is, 0.0001. Therefore, if the quote currency in any pair is USD, then one pip always equal 1/100 of a cent.

One notable exception is the USD/JPY pair where a pip equals $0.01.

Margin
When you open a new margin account with a Forex broker, you must deposit a minimum amount with that broker. This minimum varies from broker to broker and can be as low as $100 to as high as $100,000.

Each time you execute a new trade, a certain percentage of the account balance in the margin account will be earmarked as the initial margin requirement for the new trade based upon the underlying currency pair, its current price, and the number of units traded (called a lot). The lot size always refer to the base currency.

For example, let’s say you open a mini-account which provides a 200:1 margin or .5% margin. Mini-accounts usually trade mini-lots which are $10,000. So if you were to open one mini-lot, instead of having to provide the full $10,000, you would only need $50 ($10,000 x .5 = $50).

Leverage
Leverage is the ratio of the amount used in a transaction to the required security deposit (margin). It is the ability to control large dollar amounts of a security with a relatively small amount of capital. Leveraging varies dramatically with different brokers, ranging from 10:1 to 400:1.

Margin + Leverage = Possible Deadly Combination
Trading currencies on margin lets you increase your buying power. If you have $5,000 cash in a margin account that allows 100:1 leverage, you could purchase up to $500,000 worth of currency because you only have to post one percent of the purchase price as collateral. Another way of saying this is that you have $500,000 in buying power.

With more buying power, you can increase your total return on investment with less cash outlay. But be careful, trading on margin magnifies your profits AND losses.

Margin Call
All traders fear the dreaded margin call. This occurs when your broker notifies you that your margin deposits have fallen below the required minimum level because an open position has moved against you.

Trading on margin can be a profitable investment strategy, but it is important that you take the time to understand the risks. You should make sure you fully understand how your margin account works. Be sure to read the margin agreement between you and your broker. Talk to your broker if you have any questions.

The positions in your account could be partially or totally liquidated should the available margin in your account fall below a predetermined threshold. You may not receive a margin call before your positions are liquidated (the ultimate unexpected birthday gift).

Margin calls can be effectively avoided by monitoring your account balance on a very regular basis and by utilizing stop-loss orders (discussed later) on every open position to limit risk. For ease of use, most online trading platforms automatically calculate the profit and loss your open positions.

How To Trade Successfully In The Forex Market

To trade successfully in the Foreign Currency Exchange (Forex) Market, there are certain principles that must be adhered to at all times. There are a lot of investors who have made some really questionable trades when everything looked so good. The investors and speculators Im referring to have sunk good money into investments and lost it within days, weeks or months. Some have done their homework and still received the short end of the stick, but the vast majority who turn what looks like a good investment into something that a savvy investor can smell a mile away, more times than not havent done their homework. This article talks about the Forex (Foreign Currency Exchange) Market and lists key elements needed to make money effectively.

Liquidity is Key:

Believe me; I know from personal experience how to lose good money after badas do many in my family. I keep telling myself it must be genetic. One way to really get yourself in deep is to play the pink sheets, also known as penny stocks. These are the stocks which typically have very low trading volume each day and if you have enough shares it is nearly impossible to trade them without severely affecting the price of the stock. And the more volume you trade the more you begin to affect your own price whether you are buying or selling. Needless to say, I have crossed those investments off my list as of a few years ago. They just dont have the liquidity you need to give yourself an advantage. Sure, you can find a needle in the haystack, that one in a million stock, but for every successful penny stock, thousands go under or dont return much if any on your investment.

This brings us to the Forex Market. What better market to get the best liquidity possible. With my days of trading penny stocks, complete with their thin trading volumes, over, I am naturally attracted to trading which takes place in an arena where the definition is liquidity. When a trading arena is liquid, you can always trade your investment without affecting other positions you want to buy or sell. You dont have the problem like you would trading penny stocks where a small move here or there dramatically affects the price of the stock you are trading. The Forex Market is too big and too many governments, organizations, funds and individuals participate.

Perfect Your Strategy:

Some of the most successful Forex Trading occurs when a person perfects their strategy and executes it to perfection each and every time based on the core belief that their strategy is the best for them. It takes practice to perfect a strategy, but most successful Forex Traders have one. They dont simply jump on every new potential strategy or tip that comes along. From time to time it is good to try new aspects of other strategies to see if you can improve on a good thing, but to know your strategy inside and out and be able to duplicate it makes all the difference. A good rule of thumb to use is when you arent sure of a trade, do nothing. Dont trade if you are not positive it fits your strategy. It also helps if you concentrate on one market at a time. Like the old adage, you literally dont want to be a Jack of all trades and a Master of None

Go Long:

Trading successfully in the Forex is about longevity. The longer you can keep trading the Forex, the longer you have to perfect your strategy and the longer you can stay in the game. It reminds me of craps when I occasionally have time to play. I have friends that can blow through $1,000 in an hour or two and then they have to take the rest of the day off so they can have enough funds left to try it again another day. I take a different approach. I can survive all day long on $500 and most of the time I can double or triple that amount and be able to stay at the table all day if I want. It is both entertainment and profit that I am after. If I stay entertained longer, I have the chance to make more money.

The reason I can last longer is because I have perfected My strategy and I dont try every new one that comes along in the multitudes of craps books that my friends read. The point I am making is this: Staying power is key with any investment. The longer you can hang in there to increase your education and perfect your strategy, the more you will enjoy the Forex Market and the more you will profit from it. And speaking of profit, you will want to remember to keep your profitable positions for a longer time than you keep your losing positions. Let your profits ride and you will be more successful. Fight the urge to get out of a position when it makes you a quick profit. Getting out of a losing position takes brute courage, but you will thank yourself for getting out quick if the position is not going the way you would like. You should always check your pride at the door when trading any market. Many of us dont want to admit defeat, but it is necessary to be successful. It can really get in the way of successful trading.
